A collection agency is attempting to collect from us on our former landlord's security deposit charge that is currently being investigated as unlawful. We do not want to pay the amount until we are sure we are legally responsible for it. As the time drags on, what should be my immediate concerns and how quickly can this show up on my credit rating?

The debt can show up on your credit record anytime the creditor reports it. The creditor can sue you for the debt and, if successful, attach to your wages, bank account and non-exempt assets.
